EXCHANGE RATES: NOMINAL vs. REAL RATE, U.S. DOLLAR vs. EFFECTIVE EXCHANGE RATE

The U.S. dollar is the main headline news exchange rate, but its volatility is not very representative for what actually matters for the international position of an economy. An index of exchange rates, i.e. effective exchange rate, is much more important to consider.
Notwithstanding the debate in various empirical economic studies on exchange rate theories, the real effective exchange rates remain remarkably stable over the long run. This is consistent with the basic version of the theory of purchasing power parity, as a stylized fact.
