We study a principal that must regulate a market with an upstream input supplier and a downstream final good’s producer. Since communication with the downstream firm is prohibitively costly, the principal delegates decisions to the upstream firm. For example, the upstream monopoly can be an airport dealing with an airline. Contrary to the theory of delegation inside a firm, we show that delegation contracts cannot generally achieve the same result as direct regulation of both firms. We then introduce a class of simple delegation contracts, widely used in practice, and provide lower bounds on their performance in linear-quadratic environments.
