- We study a principal-agent relationship with auditing in which the audited information is ``soft''---by conducting an audit, the principal observes the agent's private information, but cannot obtain a verifiable evidence on the information. Moreover, the principal's auditing effort is unverifiable in our model. Therefore, besides the agent's misreporting incentive, there is the principal's incentive to accuse the truthful agent even without auditing. If the principal's auditing effort is verifiable, granting no exit option to the agent is optimal although the principal can still accuse a truthful agent after the audit. We show that when the principalfs auditing effort is unverifiable, granting an exit option to the agent and auditing are complementary. Without granting an exit option to the agent, no auditing is optimal, and the principal grants an exit option to conduct a sincere audit, which in turn mitigates the agent's misreporting incentive.

- Abstract:
- We analyze a model in which a government delegates a public project to private companies through auctions. Specifically, the project consists of two components: construction of a concert hall and its management. We assume that (i) each company can only provide one of the components, and (ii) there can be several forms of the project that attain the same welfare level.
- The government makes two decisions: whether to bundle the components before the auction, and whether to regulate the project form ex ante or not. For the bundling decision, we introduce two auction protocols: the separate auction protocol and the bundled auction protocol. Under the separate auction protocol, the government first implements an auction to choose a construction company, and then implements the other auction to choose a management company. Under the bundled auction protocol, the government first asks each company to make a consortium with another company so that the consortium can execute the project, and then implements a single auction to choose a consortium.
